A nominal bond is a debt security whose contractual principal and interest are stated in currency amounts or determined without directly adjusting them for an inflation index. If prices rise, the bond does not automatically increase its principal or payments to preserve purchasing power.

Worked Example: Price and Purchasing Power

Assume a five-year nominal bond has $1,000 face value, pays a 4% annual coupon once per year, and is priced at par when its required yield is 4%.

The annual coupon is:

If required yield immediately rises to 5%, the simplified price becomes:

The issuer still promises $40 annually and $1,000 at maturity, but investors now discount those fixed amounts at a higher rate. The market price falls by about $43.29, or 4.33%, in this immediate repricing example.

Now assume inflation averages 3% annually for five years. The maturity principal’s purchasing power in beginning-of-period dollars is approximately:

The nominal principal remains $1,000, but its purchasing power is lower. If a one-year investment earned exactly 4% while inflation was exactly 3%, its exact before-tax real return would be:

This example isolates interest-rate and inflation effects. Credit spread changes, accrued interest, taxes, transaction costs, reinvestment, and sale timing can change the realized result.

Nominal Yield, Real Yield, and Breakeven Inflation

A simplified Fisher relationship separates a nominal rate into a real rate and expected inflation:

For moderate rates, this is often approximated as:

$$ y_n \approx y_r + \pi_e $$

where (y_n) is nominal yield, (y_r) is real yield, and (\pi_e) is expected inflation over a comparable horizon.

In government bond markets, analysts often calculate a market breakeven inflation rate as:

If a five-year nominal government bond yields 4.20% and a comparable five-year inflation-linked bond has a real yield of 1.70%, the simple breakeven is 2.50%.
